Ok, everything was going just fine. I was playing multiplayer split screen just fine a few days ago. Now just today, when the second player tries to join in on split-screen mode by pressing the start button it give me the below error
"Multiplayer Not Allowed: failed to join the game as one or more players are not allowed to play multiplayer games on Xbox Live"
Actually, it's my understanding that you only need XBLive (specifically Gold version) for internet-play. I do have XBLive Silver, but that shouldn't even matter, as when playing split-screen mode, it is not accessing internet resources, only local resources (not even LAN network resources, just local to the one XBox360 unit). Furthermore, it has been working for MONTHS in this configuration.
My configuration is that I (the owner owner of the console and the game) have an XBLive Silver account connected to my profile. My guest also has a profile on my console, but it is a not-at-all-connected-to-the-internet profile. This is so he can save any progress he makes can be saved locally to my console's HDD. We are playing split-screen multiplayer. We are not doing a LAN game (if that would even possible in MC360, I don't know), and we CERTAINLY are not playing over the internet (as that would require a gold XBL account). I do not know why, but despite this configuration working for MONTHS (without so much as a hint that things were about to change, like an error message, or a message talking about a change in the terms of the EULA), it has stopped working just today. Did the makers of MC change their EULA terms of use behind the scenes, then push an invisible game-update (forcible background auto-update to the game, with absolutely no onscreen indicator to show that the game was being updated) onto my system to enforce this change, causing it to now REQUIRE (for the first time ever) online connectivity for BOTH players in a split-screen game of MC360?
I should add this fact. I'm using the disk version (not download version) of Minecraft360. Not sure if that makes a difference in the potential cause of the problem, but just in case it does, I just thought I should mention that.
I had exact same error msg begin today as well. Found problem. When on main screen to load your world (where you can select creative or survival; peaceful, easy etc.), you need to click on the 'More Options' button and then UNCHECK the box that says 'Online game'. Though I did not turn that feature on, for some reason today it had a check mark in it for all of my worlds. After removing the check mark, my worlds loaded up in multiplayer split screen just as they always have (for local off-line games). Hope this fixes your problem too.

Thanks. That fixed it. Every single one of my saves had been changed to an online game somehow. Was this glitch caused by an update being applied or something? When was the last update for this game released?
glad it works for you too! Not sure why our saves were changed suddenly. Last update I'm aware of was at beginning of Sept.
That sounds suspicious, since it was near the beginning of October that the the game-type had been changed to online. Could it have been an "invisible" update that was being automatically pushed (update is applied without the user's knowledge, in the background) as it was only a small code change meant to fix a couple bugs, and the writer of the update believed that because it was so small and so quick to apply, that there was no need to alert the user?
Or could it have been something more sinister? For example, a hacker that managed to exploit a flaw in XBox Live service to force changes in settings in various games on XBox360 consoles around the world? Or maybe it was an official pushed update, but the reason it was installed invisibly (and not acknowledged to even exist on the public list of official updates) was because they were intentionally installing government-required spyware (that is now illegal for all online-game writers to not include in their games), because the NSA wants to now spy on us through our online video games? If it's the latter of these (NSA, not just some random hacker), it may have also installed government-produced spyware (not just changed some settings).
