What testing has been done in regards to memory? If I recall correctly, colored blocks were causing memory issues because each was considered their own block.

No memory issue on my end, it's the same as adding any other kind of block as far as I can tell. Except it calls the cloth class.
In any case, it has caused me no problems thus far.
Hey I have a question, could you make it so that the dyed cloth blocks act like cobblestone in regards to durability, lava, and fire. Cause with this, people could replace the different colored cloth blocks with other blocks like different kinds of iron, gold, diamond, cobblestone, mossy cobblestone, brick, etc, etc.
Edit:: Instead of a terrain, could you give us an overlay? I don't feel like losing my painterly terrain..
I could just add it to painterly instead. One less notch file to worry about.

May I ask, what does this exactly do? Does it literally change the color of the cloth block, or does it add the color blocks back to the game? If it does the latter, well, Notch was working on a dye system that used only one block, white cloth, which is why he removed all the others. Parts of the dye system are there, as Risugami has toyed with it.
If you don't use the furnace to make all the necessary primary blocks, yes.
I'll probably add the colored blocks to the furnace instead of just white cloth.

As CybordDragon was saying, I think Notch will just use a color overlay for the texture, instead of filling in extra block space.
I don't think it should be that hard, but I'm not sure since I haven't played around with OpenGL and haven't done a lot of Java.
