There still needs to be a sea level and a limiting factor on how high the terrain itself will generate within. The mountains need caps, and so do the ocean floors. Having a base for bedrock or a pool of lava with infinite depth would still need to set. That's a great deal more variables to introduce than simply allowing the Y limit to stretch under the current code.
Oh, I only meant this system as a means of avoiding the most obvious processing problem with simply increasing height limits.
If you doubled the height currently, it would double the processing since you'd have to do 256 block height on same amount of chunks, because the current system generates every block from sky to bedrock in all loaded chunks.
Where as if you generated only 0-32 pieces at a time and only those within a certain range, you could increase the height unlimited without affecting processing.
Like you say, once you've allowed infinite depth and height in this new system, you'd also want new terrain generation code.
You could do infinite pools of lava underneath and open air in the meantime tho. And the current terrain generator wouldn't make mountains above the old limit.
The chunks generated above or below the old limits would be boring, but it would only generate them in limited quantities, as only a few 0-32 chunks would generate above or below since there'd be no easy way or reason to go deeper into the lava (would have to get around the bedrock too) or higher into the sky. So it wouldn't ruin your map, it would just mean that lands generated before it's improved would be rather featureless, similar to how land generated in alpha lacked biomes, grasses, or new trees.
It would let you build as high as you like in the meantime tho.
Later on new dimensions and biomes could be added to flesh out higher and deeper areas. You'd have to explore ungenerated areas to get them, the same way you have to now to get new biomes in old maps.

Though I will enlighten you: Notch is... slowly working on the ability to increase the map height, from 1.8 to 1.9, there was distinct changes in the code to do so with more ease, meaning he very likely intends/wants to have this out by 1.11 or 1.12 (hopefully!).
